I think Scott is trying to convey his love for the woman this album is about, while at the same time acknowledging how painful the situation is. "You're the shit" makes it sound positive, but being knee-deep in shit is never a good thing.

He's compounded two popular slang phrases - "to be the shit" is to be really good, to be "knee deep in shit" means usually to be in big trouble or to be deep into something... I think it's quite clever, and definitely shouldn't have any negative connotations, given the whole song is about how he can't stop thinking about a girl... he knows she's amazing, and he's deeply involved.
